Aside from search, they already have these capabilities. With the browser and media playing built into the operating system, they have, for instance, multimedia capabilities associated with websites.

Admittedly, this can be elaborated, but your naming of Avalon shows that Microsoft is already thinking about that, too. .Net has at least the role you ascribe to Java, and may well run better with Windows than Java does.

The resources Microsoft brings to functionalities and capabilities (for developers) are far greater than those Google could obtain, either by itself or in partnership. Why should Google want to invest in areas Microsoft has already very obviously marked out for itself?

Google can build on search, and probably should to stay ahead of Microsoft's new search and file system. But choosing to compete on Microsoft's home ground? Microsoft is now the third best capitalized company in the world, well ahead even of IBM. Good as their IPO may have been, it hasn't given Google the resources to compete outside a niche where they can leverage their brand name.
