I wasn't going to comment until your last paragraph because we were close enough to agreeing, but now that I'm here...

Security doesn't sell, it reassures the average user. He's still interested in the features that make using a computer unlike using a computer, but now he knows a new way to sound knowledgeable.
"You're buying a computer with XP, the most secure software Microsoft ever made, and it's due to get even better, for free."

Problem with a battle between "free" software products is they don't have a level to find. How and why would any "competition" want to "absorb" them. Your model is other products, I think.

And Microsoft will kill IE, in Longhorn. When the browser officially "disappears" (not quite, of course, but who cares about the distinction?) then IE will disappear right along with FireFox, Opera, et al from the desktop.

Google is actually a far bigger threat. They do something profitable, and are even fighting Microsoft on the fun free add-ins. Picasa 2 is not bad software.
