He knows if he cracks down to much it would be all over for Microsoft in China. He already tried a crackdown with the Chinese Government and they converted over 30% of the government desktops to Linux- That is what a 300% growth rate for linux?

Basically he knows he needs piracy to gain enough marketshare to effectively lock everyone in... without the lock-in people will just move to alternatives.
