I take it from your remark of
"Why does the OS allow any hiding other than the basic hidden flag or protect hidden files?" you don't get the rootkit thing.

Can happen on any OS, pretty much what they do is "hack" the OS kernel so that their Software runs beside (or under) some of the kernel API layers. This means that they are hiding their directory from the OS (not the OS hiding it from the user).

That's why AV software doen't scan the directory as Windows doesn't know it's there.

Pretty much this has nothing to do with Microsoft and a lot to do with Symantic (and Sony, and other vendors) being a bit too clever for themselves but not as smart as they think. Chances are if you are using a Symantec AV program it would (hopefully, unless Symantec are a bit very slow) scan their hidden directory, if you use another Vendor then it could be a problem.
